They look at the different between the balance that your loan and the amount that sell the home for as income. For example, let us assume your balance on the loan is $300,000 and the home sell for $140,000 there is $160,000 dollars that you are asking the lender to forgive you of the debt. You will get an IRS form which is call a 1099C, with the amount of $160,000 on it. The IRS will receive the same form also. No you will never see that money in your life time. Although you never see that money the IRS still consider that as income money for you in the year of the sale of the home. You are required to report that income when you do your income taxes return for that year.
